A glimmer of hope in the AI cold wind? Taiwan Semiconductor Manufacturing Co., Ltd. Sponsored ADR (TSM.US) has its computing power orders maxed out, price increases are on the way, and its "cash-generating ability" hedges against financing cost risks.
In the same week that global AI stocks were hit hard by inflation and interest rate hike expectations, TSMC delivered an almost impeccable report card.
In the same week that global AI stocks were hammered by inflation and rate hike expectations, Taiwan Semiconductor Manufacturing Co., Ltd. Sponsored ADR (TSM.US) delivered an almost impeccable report card.
Taiwan Semiconductor Manufacturing Co., Ltd. Sponsored ADR on Thursday reported its 2026 third-quarter financial results: consolidated revenue of NT$1.4942 trillion (US$46.72 billion), up 50.9% year-over-year and 17.6% quarter-over-quarter, exceeding the company's own guidance range of US$44.6 billion to US$45.8 billion; net profit attributable to shareholders of NT$763.06 billion, up 68.7% year-over-year and 8.0% quarter-over-quarter, marking the sixth consecutive quarter of record quarterly results and the 11th consecutive quarter of profit growth; diluted earnings per share of NT$29.43, above the market estimate of approximately NT$28.3 and also exceeding LSEG's weighted consensus of 16 analysts (net profit estimate of NT$746.3 billion). The fourth-quarter revenue guidance given at the earnings call was US$52.3 billion to US$54.3 billionthe midpoint representing roughly a further 14% increase from the third quarter, far above the market estimate of US$50.35 billion.
For the current AI semiconductor market, the weight of this earnings report far exceeds the numbers themselves. As the exclusive foundry for NVIDIA Corporation's and Apple Inc.'s most advanced chips, and the "global chip manufacturing Hub Group, Inc. Class A" that NVIDIA Corporation, AMD, and Alphabet Inc. Class C all rely on to turn their most cutting-edge designs into physical components, Taiwan Semiconductor Manufacturing Co., Ltd. Sponsored ADR sits squarely at the center of the market's AI narrative.
Revenue side: Computing power demand remains red-hot, price increases are already on the way
By process node, the most advanced 2nm shipments accounted for 8% of third-quarter wafer sales (up from 3% last quarter), 3nm accounted for 33%, 5nm 28%, and 7nm 10%, with advanced processes (7nm and below) collectively accounting for 79%the combination of rising volumes and prices at advanced nodes was the core driver of the revenue beat.
The slope of monthly revenue tells the story even more clearly: July up 44.7% year-over-year, August up 53.3%, September up 54.6% (reaching NT$511.86 billion), with growth accelerating month by month. Bank of America Securities noted that behind the accelerated ramp of 2nm is stronger-than-expected demand for Apple Inc.'s new mobile SoC and AMD's server CPUs, compounded by the migration of multiple acceleratorsincluding NVIDIA Corporation's Rubin GPU, AMD's MI400, and AWS Trainium3to 3nm, keeping 5nm and 3nm capacity utilization above 100%.
Demand visibility is also extending. Bank of America said Taiwan Semiconductor Manufacturing Co., Ltd. Sponsored ADR's 2nm order visibility has been extended to 2028, and forecast that monthly supply and demand for advanced-process wafers will exceed 500,000 units by the third quarter of 2028, with capacity utilization potentially reaching 105%; JPMorgan judged that tight advanced-process supply could persist through 2028. Chairman C.C. Wei acknowledged at the July earnings call that advanced packaging capacity is extremely tight, even constraining customer growth.
The pricing issue has also taken on clearer contours. Analysis indicated that reports point to wafer price increases of 3%-6%; Morgan Stanley and Yuanta Investment Consulting estimated that advanced-process wafer prices have room for a further 5%-10% increase in 2027. Gokul Hariharan, head of JPMorgan's Taiwan research, believes that this quarter's gross margin approaching the high end of guidance is precisely supported by high 3nm/5nm capacity utilization and foundry price increases.
Cost side: Gross margin still under pressure amid the strongest expansion cycle in history
The heat on the revenue side is paying for the dilution on the cost side. Third-quarter gross margin was 66.4%, within the guidance range of 65%-67%, but down 1.3 percentage points from 67.7% last quarterthe dilution from 2nm mass production ramp is beginning to become visible; operating margin was 58.7%, exceeding the upper end of guidance.
The market expects that the 2nm ramp could dilute gross margin by about 3-4 percentage points, with overseas fab expansion adding another 2-3 percentage points of impact. And Taiwan Semiconductor Manufacturing Co., Ltd. Sponsored ADR's expansion pace is unprecedented: capital expenditure this year will reach US$60 billion to US$64 billion (raised from US$52 billion to US$56 billion at the July earnings call, with about 70%-80% directed toward advanced processes), a company record; the company is currently simultaneously advancing the construction and equipment installation of approximately 20 fabsa completely new tempo for a company accustomed to handling 4-5 new fabs at a time. Overseas, beyond the US$265 billion in Arizona (including the additional US$100 billion in July), the company is evaluating a new site in Texas; Musk said last week that his companies will build and operate the Terafab AI chip base, and Taiwan Semiconductor Manufacturing Co., Ltd. Sponsored ADR may lease part of the facility.
For 2027 capital expenditure, sell-side consensus continues to be revised upward: the institutional survey average is about US$75 billion, with Goldman Sachs Group, Inc. targeting US$85 billion and UBS Group AG US$90 billion (KGI separately estimates US$70 billion to US$72 billion; for 2028, UBS Group AG sees US$105 billion and JPMorgan US$100 billion).
Charles Shum's key point is worth quoting verbatim: "The bigger question in the third quarter is actually about 2027. Taiwan Semiconductor Manufacturing Co., Ltd. Sponsored ADR's Arizona expansion, a possible Texas Hub Group, Inc. Class A, and Terafab negotiations will shape capital expenditure and overseas gross margin dilution, while Taiwanese reports point to 3%-6% wafer price increases. Updates on the next-generation A14 process node and advanced packaging should also clarify Taiwan Semiconductor Manufacturing Co., Ltd. Sponsored ADR's response to Intel Corporation's challenge."
The three cards to hedge dilution are price increases, utilization rates, and product mixif advanced-process prices rise 5%-10% as expected in 2027, Morgan Stanley and Yuanta estimate gross margin could cross or approach the 70% mark; fourth-quarter guidance of 65%-67% gross margin and 56.5%-58.5% operating margin shows management still has room to maneuver on profitability. New Taiwan dollar appreciation is another drag on second-half gross margin (Hariharan).
Signal for the memory chain: CoWoS is HBM's choke point, the heaviest weight in the AI cold wind?
Taiwan Semiconductor Manufacturing Co., Ltd. Sponsored ADR does not make memory, but a large part of the global memory industry's prosperity is tied to its production lines. AI chips must go through CoWoS advanced packaging to bind logic chips with HBM, making CoWoS a choke-point indicator for observing memory demandKGI Securities noted that driven by HBM4 base dies and strong demand, Taiwan Semiconductor Manufacturing Co., Ltd. Sponsored ADR's 3nm capacity will remain persistently tight, with monthly capacity expanding to 160,000/200,000/220,000 wafers from 2026 to the end of 2028.
This also explains why after Korean memory stocks plunged on Tuesday (October 13) this week (SK Hynix fell about 10% in a single day), the market viewed Taiwan Semiconductor Manufacturing Co., Ltd. Sponsored ADR's earnings call as "the village's last hope": the foundry leader's orders, price increases, and expansion tempo are the most upstream verification point for HBM and memory chain demand.
The context of this earnings report is the AI sector's darkest week. On Wednesday (the 14th), US September CPI came in above expectations (3.7% year-over-year), reigniting rate hike concerns, with the 30-year Treasury yield briefly rising to 5.63% intraday, hammering rate-sensitive AI stocks across the board: AI cloud service provider CoreWeave plunged 15.46% in a single day and about a quarter cumulatively within the month, with its 2032-maturity, 9.625% coupon bonds seeing yields rise above 15% and prices falling below 80 cents to enter "distressed territory," and five-year CDS at about 881 basis points (about 547 at end-June)the market-implied five-year default probability has exceeded 50%; Oracle Corporation fell about 9%, Dell Technologies, Inc. Class C dropped over 11%, Nebius fell 10%, the Nasdaq 100 index declined 2%, and multiple AI infrastructure stocks collectively shed about US$80 billion in market value in a single day. Musk retweeted related reports and commented "scary."
Financing capacity under surging US Treasury yields
By contrast, Taiwan Semiconductor Manufacturing Co., Ltd. Sponsored ADR's earnings report precisely draws the dividing line in this debate. CoreWeave's business model is "borrow money to buy NVIDIA Corporation chips, then rent out computing power" (cumulative bond issuance of about US$22 billion plus US$26 billion in loans, with various financings exceeding US$35 billion during the year), and D.A. Davidson analyst Gil Luria's criticism was blunt: "If CoreWeave borrows at 9% and the best return it can get is only 5%, then no matter how large it scales, it doesn't matter." Taiwan Semiconductor Manufacturing Co., Ltd. Sponsored ADR, by contrast, is positive self-validation of "orders revenue cash flow": six consecutive quarters of record net profit, accelerating monthly revenue, order visibility extending to 2028, and 20 new fabs built with real money.
After the US September CPI data was released on Wednesday, market expectations for another Fed rate hike clearly intensified, directly pressuring semiconductor stock valuations through "higher for longer" rates. The logic chain is clear: long-end yields jump discount rates rise rate-sensitive growth stocks and AI hardware stocks come under pressure. At the same time, as US Treasury yields surge, the market is increasingly focused on corporate financing costs rather than solely on future order growth. For asset-heavy AI hardware companies, the biggest fear is that the money has not yet been fully borrowed, but rates have already soared.
Upstream corroboration arrived in sync: lithography leader ASML Holding NV ADR said on Wednesday that customers have begun discussing orders for 2029 and 2030, easing concerns that the AI investment boom is losing momentum. AJ Bell investment director Russ Mould noted that if Taiwan Semiconductor Manufacturing Co., Ltd. Sponsored ADR reiterates its expansion commitments, it will send a strong signal to the market that "growth momentum has not yet peaked"the fourth-quarter guidance of US$52.3 billion to US$54.3 billion is precisely that signal itself.
Of course, Taiwan Semiconductor Manufacturing Co., Ltd. Sponsored ADR cannot hedge the other half of the risk: if financing costs continue to climb and the downstream "borrow first to build, realize revenue later" model breaks down, it will ultimately transmit back as foundry order risk. This is the part beyond the earnings report, determined by interest rates. However, thanks to its position as the global foundry leader, although it will face gross margin pressure, its strong cash flow generation capability can continuously sustain its financing.
The market's pricing of the leader remains generous: this most valuable company in Asia with a market capitalization of about US$2 trillion (roughly twice that of Samsung Electronics) just set a historic high among global chip stocks earlier this month, and its Taipei-listed shares have risen about 57% cumulatively this year (comparable to the broader market's 62% gain). Ahead of the earnings call, foreign brokerages collectively raised target prices: Macquarie NT$4,410, Citi NT$4,000, Goldman Sachs Group, Inc. and JPMorgan NT$3,300, Morgan Stanley NT$3,088; Bank of America raised its ADR target price from US$590 to US$620, implying about 37% upside. JPMorgan expects demand growth to continue through 2028 and drive that year's revenue up 30% year-over-year; Citi's Laura Chen team is bullish on accelerating momentum from major customers including NVIDIA Corporation and AMD, continuing to boost Taiwan Semiconductor Manufacturing Co., Ltd. Sponsored ADR's AI-related revenue in 2027.
