Morgan Stanley released a preview report on IBM's (IBM.US) Q3 FY2026 results on October 14, 2026. IBM will report earnings after the U.S. market close on October 21. The report maintains an "Equal-Weight" rating, raises the price target from $190 to $238, implying only about 3% upside from the current share price of $227.88; the bull case valuation is $350 (incorporating the value of the quantum business), and the bear case valuation is $175. The report notes that IBM's operating environment in the third quarter was relatively clear, and results are likely to be broadly in line with consensus. Orders delayed from Q2 will be recognized as revenue in Q3, and this, combined with strong demand for servers, storage, and tape hardware in the Infrastructure segment, realization of cost savings, and a slight FX tailwind, will support Q3 results. By business segment, Software is expected to grow 6.1% year over year in constant currency, supported by inorganic revenue from the Confluent (CFLT.US) acquisition; Consulting growth is nearly stagnant, dragged by weakening job posting data, and is expected to show zero year-over-year growth in constant currency; Infrastructure, benefiting from deferred orders, will see a quarter-over-quarter revenue decline significantly better than historical seasonality. The firm estimates IBM will report Q3 revenue of $16.823 billion, roughly in line with consensus; non-GAAP EPS of $2.80, 2% below the consensus of $2.86. Full-year 2026 revenue is estimated at $70.191 billion, with free cash flow of $15.8 billion, essentially maintaining the company's original guidance. Q4 requires a quarter-over-quarter revenue increase of $3.9 billion, far exceeding the historical average seasonal increase of $2.6 billion over the past 12 years, and further order delays would directly hit quarterly results. The real risk is concentrated in Q4 2026 and 2027. In 2027, the market requires IBM to achieve at least 5% constant-currency revenue growth, which is difficult to accomplish. On one hand, M&A can only contribute 0.5 percentage points of growth, below the target of 1-2 percentage points per year; on the other hand, the mainframe business is entering a cyclical downturn, which historically drags overall growth by about 1 percentage point, Consulting is unlikely to recover substantially, and Software needs to jump from 2% organic growth in 2026 to 8%-9% to meet management's 10% growth target. Morgan Stanley AlphaWise's CIO survey in the U.S. and Europe further exposes core concerns. 75% of mainframe customers plan to migrate some workloads off mainframes within the next 24 months, and only 2% of customers view mainframes as core to their AI strategy. In the generative AI race, IBM's customer recognition is low: only 1% of CIOs would allocate more incremental AI budget to IBM, and only 1% of enterprises would choose it as their preferred vendor for AI agent orchestration, making it difficult for AI to become a second growth curve. On valuation, IBM's current forward P/E is 17.8x, above the 16.7x average of software and consulting peers, but the company's expected revenue CAGR is only 5%, leaving limited valuation appeal. The report outlines potential upside catalysts including better-than-expected order conversion, early recognition of ELA renewals, acceleration in the Red Hat business, greater-than-expected cost cuts, and commercialization breakthroughs in the quantum business; downside risks include further order delays, ELA budgets shifting toward hardware, weakening Consulting conditions, AI competition squeezing share, and accelerated mainframe customer migration. Overall, the Q3 report may contain a slight positive, but medium- to long-term growth constraints are numerous, and quantum is only an optionality play, hence the Neutral rating is maintained.
