Citi reviews KLA Corporation (KLAC.US) Q1 results: raises earnings forecasts but cuts price target to $275 to reflect an overall market valuation de-rating.
After KLA (KLAC.US) delivered a September-quarter report that "beat expectations and raised guidance," Citi raised its EPS forecasts across FY2027FY2029, yet cut its price target from $290 to $275the reason is not earnings but the multiple: the valuation basis was compressed from 38x to about 35x to reflect the downward shift in overall market multiples. The rating remains "Buy," implying a 73.2% expected share price return and a 73.7% total return including dividends, based on the October 28 closing price of $158.77.
Citi analysts Atif Malik and Elizabeth Sun judge that incremental supply is coming online to support strong AI-driven demand, with growth accelerating in the second half of calendar 2026; as supply constraints ease, the company expects sequential growth to continue over the coming quarters and views 2027 growth as "more linear" than the second half of 2026not a step-function jump. But the report opens with a concern: at the industry level, supply chain tightness has still not been resolved.
Beating expectations
The company's fiscal 2027 first-quarter results (ended September 30), released on October 28, showed revenue of $4.136 billion, up 28.9% year-over-year and about 13% quarter-over-quarter from $3.658 billion; GAAP diluted EPS of $1.18 and non-GAAP diluted EPS of $1.22, both above the midpoints of their respective guidance ranges. Consensus was for adjusted EPS of $1.19 and revenue of $4.04 billion, both slightly exceeded. Quarterly operating cash flow was $1.53 billion, free cash flow $1.34 billion, and capital returns for the quarter $1.24 billion.
Second-quarter guidance is revenue of $4.7 billion $200 million, non-GAAP gross margin of 62.5% 1.0%, and non-GAAP EPS of $1.44 $0.11. CEO Rick Wallace said the September quarter "exceeded the midpoint of guidance on all key metrics, confirming our prior expectation for accelerating growth in the second half of calendar 2026"; he attributed the increment to increased leading-edge design activity, rising device size and value, growing memory complexity, and the increasing importance of advanced packaging.
WFE: over $150 billion in 2026, above $200 billion in 2027
Management's view of the equipment market is in line with peers: 2026 wafer fab equipment (WFE) spending in the mid-$150 billion range, and above $200 billion in 2027. Demand is strong across three lines simultaneouslyleading-edge logic and foundry, DRAM, and advanced packagingwith backlog and visibility continuing to improve.
There is one structural point that is easily misread: the company expects memory to account for about 40% of its semiconductor process control systems revenue next year, up from about 38% in 2026, with foundry and logic at about 60%. Citi specifically notes that this metric only counts process control systems revenue from memory and foundry/logic customers, excludes packaging, wafer and mask customers, and reflects KLA's own business mix rather than the WFE mixthe company's view on WFE is still foundry and logic growth next year. Historically, a rising memory share has often weighed on relative performance, but management does not see it that way this time: with process control intensity rising, the company believes it can outgrow the market. Another detail: about 90% of September-quarter memory revenue came from DRAM.
Supply is the real variable this cycle
The report devotes a separate section to supply for a direct reason: customers remain highly urgent about deliveries, and the company said it could have shipped more systems if it had more supplybut did not quantify the impact of supply constraints. Incremental supply coming online is precisely what supports the acceleration in 2H26 (second half of calendar 2026); as supply constraints ease, the company expects sequential growth to continue over the coming quarters and describes 2027's growth shape as more linear. Management's confidence in outperforming WFE in 2027 rests on four things: leading-node investment, rising DRAM process control intensity, advanced packaging expansion, and improvement in its own supply capacity. Citi's reservation lies here tooit remains concerned about industry-level supply chain tightness.
Three segment lines that are easily overlooked
Unpatterned wafer inspection. Order activity is beginning to appear. After several years of heavy investment and high inventory buildup in this area, customers have been digesting it, and utilization is now at high levels; management is starting to see order activity for shipments, sees this as a potential upside source, and expects a recovery next year. It is currently still service-led, and the revenue plan for this segment through mid-next year looks constructive.
Mask inspection. Growth is roughly in line with the overall market, but the very high average selling price makes this business volatile. Share gains mainly come from re-qualification; as high-performance computing device value rises, sampling rates increase substantially relative to exposure counts, and management believes it can outgrow the market. Customer-version evaluation of the new platform is underway, with first shipments expected in about 69 months. Truly high pattern resolution requires High-NA's smaller feature sizes, and industry planning for High-NA is closer to 2030; the 612 mask format is expected to ramp around 2033, with equipment demand earlier, and the entire product portfolio will eventually need this capabilitynear-term impact is limited but R&D investment is unavoidable.
PCB and component inspection. Currently split roughly 50/50 between PCB and component inspection, next year it is expected to tilt toward PCB to about 60/40 or even higher. High-density PCB materials for next-generation GPUs are harder, have more layers, and are harder to cool, driving PCB changeovers, and substrates and PCBs are increasingly being integrated into advanced packaging; this business may grow slightly faster than overall process control next year, but PCB remains a small share of KLA revenuesemiconductor process control accounts for more than 90%.
Services and expenses. Service revenue is expected to accelerate with equipment shipments: new equipment enters the installed base far faster than old equipment exits, service contract attach rates remain high, and based on current equipment forecasts, services have upside relative to the company's target model. On the expense side, the variable runs the other way2027 operating expense growth will be higher than the previously discussed $1520 million per quarter, possibly about double that level, due to headcount expansion, wage pressure for service personnel in Korea and Taiwan, and rising depreciation; more details will be provided next quarter.
Earnings raised, valuation multiple cut
Citi raised its FY2027FY2029 revenue forecasts to $18.674 billion, $22.205 billion, and $26.408 billion, corresponding to growth of 37.5%, 18.9%, and 18.9%; EPS forecasts are $5.67, $6.91, and $8.45, versus prior $5.36, $6.59, and $8.11. On the quarterly path, FY2027 second through fourth quarters are $1.44, $1.48, and $1.53, respectively. Gross margin rises from 61.3% in FY2026 to 61.9%, 62.4%, and 62.8%, and adjusted operating margin rises from 43.1% to 47.0% and 48.1%. On a calendar-year basis, CY2026/2027/2028 EPS are raised 3%/6%/4%, respectively.
The price target change runs opposite to the earnings direction: $275 corresponds to about 35x P/E, versus 38x for the prior $290. Citi says this "reflects lower market multiples," and notes that 35x is already above the stock's three-year average of 25x, justified by a sector re-rating driven by rising AI-related WFE exposure. Based on the October 28 close of $158.77 and a market cap of $207.196 billion, the current price corresponds to 28.0x FY2027E P/E and 23.0x FY2028E.
Citi's "Buy" case rests on two points: rising process control intensity and an AI-driven multi-year upcycle in WFE, with KLA a relatively "clean" way to play both. It lists three risks: increased or decreased competition from rivals such as Applied Materials (AMAT) and ASML Holding NV ADR (ASML.US); inventory correction risk in 10nm/7nm foundry; and the pace of adoption of fourth-/fifth-generation products and EUV-related products.
