U.S. investment bank BTIG said on Wednesday that after inflation data came in above expectations, the bond market displayed a classic "news failure," confirming that U.S. Treasury yields (SHY, TLT, IEF) have already hit a tactical top. This shift has set up a highly contrarian trap trade for the stock market"rates falling while the Nasdaq falls instead."
BTIG strategist Jonathan Krinsky cited a quote from Mark Twain in a note to clients: "It ain't what you don't know that gets you into trouble. It's what you know for sure that just ain't so."
The report noted that the 30-year Treasury yield initially jumped 8 basis points after the hot CPI data was released, but then gave back almost all of the gain, finishing up less than 2 basis points. Against a backdrop in which inflation data should have been bearish for bonds and pushed yields higher, yields were unable to rise furthera textbook "news failure."
"The best clue in looking for trend inflection points is 'news failure,'" Krinsky wrote. "When A happens, you expect B; but when C happens, pay attention."
Beyond Consensus: The Truly Painful Trade
The market widely believes that lower yields are a positive for stocks. But Krinsky warned that the truly painful trade is exactly the oppositerates and tech stocks falling in tandem. If the "Magnificent Seven" ultimately decline alongside rates, it would add more credibility to his "Red October" call.
The report said market internals are already showing signs of stress: nearly 79% of volume on the New York Stock Exchange was concentrated in declining stocks. The deterioration in breadth indicators corroborates the judgment that yields have peaked.
For investors, this means the previous one-sided logic of "betting on rate cuts and buying tech stocks" may be being replaced by a new combination: falling yields no longer equate to a rebound in risk appetite, but rather look more like a repricing of growth and earnings expectations.
