Bank of America Corp believes that the market may have overestimated the risks associated with NVIDIA Corporation's (NVDA.US) massive investments in the artificial intelligence ecosystem, resulting in a significant discount to its stock price. The bank estimates that even when considering related financing risks, NVIDIA Corporation's current valuation discount could still reach 34% to 50%, indicating substantial potential upside in the current stock price. Bank of America Corp analyst Vivek Arya indicated through a conceptual segmented valuation analysis of NVIDIA Corporation's free cash flow that the company's stock is currently trading at a discount of approximately 34% to 50% compared to its potential value. He believes that this discount may imply that investors are overpricing the related risks, thereby creating an attractive investment opportunity. NVIDIA Corporation's stock price fell 2.5% on Tuesday, closing at $219, following a general decline in AI-related stocks. Year-to-date, NVIDIA Corporation has risen approximately 18%, but remains about 7% below the high set in May of this year. Recently, NVIDIA Corporation has been making substantial capital investments throughout the AI industry ecosystem. The company recently agreed to provide about $105 billion in funding support for a data center campus in Ohio that will be leased to OpenAI, while also disclosing significant holdings in SpaceX (SPCX.US) and Intel Corporation (INTC.US). Bank of America Corp estimates that NVIDIA Corporation has currently committed approximately $300 billion in capital support to AI ecosystem partners, of which about $70 billion pertains to equity investments, and approximately $230 billion involves residual value guarantees or other forms of funding support. Arya noted that the intent behind NVIDIA Corporation's strategy is clear: the company believes that AI has long-term transformative potential and aims to secure key resources for AI infrastructure, such as chip supply, land, and power. Additionally, large-scale investments in the AI ecosystem also help NVIDIA Corporation reduce its reliance on major cloud service providers. Currently, super-scale cloud service providers like Microsoft Corporation and Alphabet Inc. Class C are actively developing their own AI chips, which could create competitive pressure on NVIDIA Corporation in the long run. However, this strategy comes with risks and rewards. Bank of America Corp believes that currently investing in these areas is reasonable given that GPU rental prices remain strong, AI computing power is still in short supply, and NVIDIA Corporation possesses industry-leading free cash flow generation capabilities. Nonetheless, if AI demand slows significantly in the future, NVIDIA Corporation could face both a decline in revenue and profit growth, as well as increased pressure on its balance sheet. The bank also pointed out that one of the most effective ways to alleviate market concerns over declining profitability quality and the risks of large-scale ecological investments for NVIDIA Corporation is to further enhance shareholder cash returns. The bank suggests that if NVIDIA Corporation commits to using a greater proportion of its free cash flow for stock buybacks, it could help drive the market to reassess the company's valuation level. Bank of America Corp currently maintains a "Buy" rating on NVIDIA Corporation and sets a target price of $350. Compared to Tuesday's closing price of $219, this implies a potential upside of nearly 60%.
