As the geopolitical situation in the Middle East continues to deteriorate, Brent crude, the international crude oil price benchmark, has recently returned above $100 per barrel and remains persistently at a phased historical high above $100. From a cash flow perspective, when production and costs are controllable, high oil prices can expand oil and gas producers' operating cash surplus, providing support for debt repayment, dividends, and buybacks. This is why Wall Street financial giants such as JPMorgan, Goldman Sachs Group, Inc., and Morgan Stanley have recently frequently issued bullish research reports on energy giants. The key logic behind JPMorgan's recent bullish view on BP p.l.c. Sponsored ADR (BP.US), one of Europe's traditional energy giants, is that this portion of cash flow, together with internal restructuring, is expected to jointly drive financial repair and growth in shareholder returns.
On September 23, the settlement price of Brent futures rose 3.86% to $103.08; compared with the settlement price of the front-month contract on each trading day, this was an increase of about 42.2% from $72.48 on February 27, the last trading day before the war, and an increase of about 11.8% from $92.17 on August 24. Transport constraints in the Strait of Hormuz, together with a sharp reduction in energy transport through another critically important Gulf state energy transport channel, the Bab el-Mandeb Strait, due to the threat of Houthi military strikes on energy transport, as well as differences between the United States and Iran on ending the conflictfor example, Iranian President Pezeshkian's tough remarks at the United Nations General Assembly in New York were regarded as a key catalyst for higher oil prices on Wednesdayare still affecting supply expectations and the crude oil risk premium.
From the perspective of market pricing logic, the key is that the expected timeline for the normalization of Gulf oil transport has once again become uncertain. Previously, Iran's proposal to conditionally reopen the strait and news of the resumption of operations of Saudi Arabia's East-West oil pipeline had pushed the market to lower the supply disruption premium; Pezeshkian's speech and Iran's emphasis on navigation conditions have caused this expectation to be re-examined, especially as Trump warned at the same occasion that further military action could be taken if no agreement is reached. Before the war, the Strait of Hormuz carried about one-fifth of the world's oil and liquefied natural gas transport, and uncertainty over the timing of recovery directly affects deliverable supply, transport arrangements, and inventory safety margins.
High oil prices affect inflation through fuel, transport, and production costs, while strong U.S. economic activity has led the market to further raise interest rate expectations. The Federal Reserve already raised rates by 25 basis points on September 16, lifting the target range for the federal funds rate to 3.75%4.00%; on September 23, the probability implied by interest rate futures of another rate hike in October rose to 66%, and the 10-year U.S. Treasury yield rose by about 13.9 basis points to 5.106%, a new high since 2007. One of the main market pricing themes formed by this is that energy prices and demand resilience together increase inflationary pressure, pushing expected policy rates and long-term financing costs higher.
Sustained high oil prices strengthen the cash flow barrier, while BP p.l.c. Sponsored ADR restructuring opens up room for revaluation
As mentioned above, from a cash flow perspective, when production and costs are controllable, high oil prices can expand oil and gas producers' operating cash surplus, providing support for debt repayment, dividends, and buybacks. The key to JPMorgan's bullish view on BP p.l.c. Sponsored ADR is that this portion of cash flow, together with internal restructuring, is expected to jointly drive financial repair and growth in shareholder returns.
Under the bank's base-case assumption of Brent crude at $75 per barrel in 2027, it still expects BP's total financial obligations to decrease by 50% by the end of 2027, and believes that the value created by restructuring is equivalent to high-single-digit annual growth in underlying earnings per share over three years, therefore raising its target price by about 22.7% to 675 pence. This logic points to a lower debt burden, improved financial expenses, and more value released to shareholders.
At the same time, TotalEnergies was downgraded due to its relatively high direct asset exposure in the Middle East and the potential windfall tax, reflecting that investment opportunities in energy stocks are increasingly dependent on a company's ability to convert high oil prices into distributable cash flow.
For oil and gas producers such as BP p.l.c. Sponsored ADR, Exxon Mobil Corporation, Chevron Corporation, and Occidental Petroleum Corporation, under conditions of normal production and sales and controlled costs, higher realized selling prices can in turn be converted into operating cash flow, supporting debt repayment and shareholder returnsthis is also the complete transmission chain of "Middle East dynamicsoil pricesinterest rate expectationsenergy stock revaluation."
After lagging competitors for years, BP p.l.c. Sponsored ADR upgraded by JPMorgan; TotalEnergies downgraded to Neutral
BP p.l.c. Sponsored ADR (BP) rose 2.8% in Wednesday trading after JPMorgan upgraded the oil giant from "Neutral," which it had maintained for a long time, to the optimistic and positive rating of "Overweight," and raised its target price from 550 pence to 675 pence (equivalent to about $54 per ADR traded in the U.S. stock market). Over the past 35 years, the stock's overall trend and performance have consistently lagged behind its most direct competitors. As of Wednesday's close in the UK stock market, BP p.l.c. Sponsored ADR shares closed at 650 pence, up nearly 3%.
JPMorgan analysts led by Matthew Lofting said that a favorable macroeconomic environment combined with internal renewal currently presents a major opportunity for BP p.l.c. Sponsored ADR to reduce its sensitivity to the oil price cycle and strengthen its fundamentals as it moves toward 2028.
Lofting and his team said that the improvement in BP p.l.c. Sponsored ADR's (BP.US) balance sheet means the stock is "no longer a 'poison pill.'" They expect the company's total financial obligations to decrease by 50% by the end of 2027, restoring its financial leverage metrics to a level comparable with European peers for the first time this decade.
The analysts wrote: "This will drive a significant improvement in the ratio of financial expenses to dividends, indicating that value is expected to shift from the debt side to the equity side, thereby restoring growth in BP's shareholder returns."
JPMorgan also sees value in BP p.l.c. Sponsored ADR accelerating its restructuring, which the bank believes is equivalent to high-single-digit percentage annual growth in underlying earnings per share over three years.
The JPMorgan analyst team also downgraded another traditional European energy giantTotalEnergies (TTE.US)from "Overweight" to the cautious rating of "Neutral," noting that the company has the highest direct Middle East asset exposure among European peers and also faces the possibility of a windfall tax.
